The Documents and Settings folder is normally located in C drive. I am
wondering if I could change the default location of My Document for all the
terminal users to D drive.

You can change the location for "My Documents" but I don't think
you can change "Documents and Settings", unless you're prepared
to do some fancy (and unsupported) registry hacking.

Is there anyway I can make a system wide change, so that everyone's My
Documents is, says, under D:\Documents\username?

Use the standard approach for creating a profile:
1. Log on under your account.
2. Set "My Documents" to your preferred location.
3. Copy your profile to "Default User".

Every new user will now have "My Documents" pointing
to the location you specified in Step 2 above.

And if you want to change it for existing users as well, configure
a Group Policy with Folder redirection:

User Configuration - Windows Settings - Folder Redirection
"My Documents"

It's actually fairly easy to do with no registry "hack."

Changing the MyDocument location from properties may help, but your outlook will store your *.pst files in system drive (C: ).
The best way is to change the Profile Directory. So far I have tried it on a new installation (WinXP). U can figure out a way to do so on an existing installation. This is how:
* When installing a new system make more than one user.
* After you have installed just the OS, login into user1 and run regedit.exe
* go to the following registry entry: * HKEY_LOCAL_MACHINE\SOFTWARE\Microsoft\Windows NT\CurrentVersion\ProfileList
* Take a backup of this by exporting it to C:\
* Change the value of ProfilesDirectory to "D:\Documents and Settings" or whatever u want
* Logout and log into user2. It will then prepare the profile of user2 in the new location.
*From the users accounts in control panel delete user1 and then recreate it, so that all the new settings will be created in the new location.
